How in the world do you know where to insert highlights for creating mountains or hills? I try to scrath some paint away but it always ends up looking pretty horrendous.

same way you highlight planets - same direction as the light source or sometimes just all the way around like a cave

I mean with a pallet knife. How do you know where to remove paint to highlight the terrain?

sorry, i explained badly, you do the highlights on the side of the light source. for instance, if the light is top left . do the highlights on all the sides facing that - the left side of the mountains hope i helped

One thing that gives me pretty good ideas, is to use magazine paper method to remove some of the dark color, showing light color underneath. You can then use the light and dark areas that are created by doing this as a general guide. I also helps to use a shadow color to help define the highlights. I usually use a blueish or purple color for shadows. Looks better then just leaving the dark areas black.
Example.
